Create layer and name it (flag). Then place into this layer some 2D USA flag as in our tutorial.

Now we need to increase free space around our flag by increasing canvas size (ALT + CTRL + C).

Create new layer and name it (displacement). This layer is for waves, which we will use to displace our flag to achieve 3D look. Select soft brush and proper size (in our case 135px) for drawing displacement waves.

This is how we did it.

Now repeat same step with smaller size of brush, draw some extra lines as on our picture.

Once you are happy with result apply some blur filter for avoiding extreme whites and blacks via (menu -> filter -> blur -> gaussian). Use your own setting depending on what size of flag are you working on. The trick is to see white and blacks merge to form gradients of gray tones.

Once you are done, you should have still you (displacement) layer selected, so lets use (CTRL + A) to select our layer and (CTRL + C) to copy our (displacement) layer. Now open new document, which should have pre-filled size of your copied (displacement) layer and place our copied layer into new document via (CTRL +V). Then do following (menu -> layer -> flatten image) and (menu -> image -> mode -> grayscale) to achieve true flatten grayscale mode image for our displacement waves.

Now safe this file as (flag_displacement.psd) and close this document.

Now return back to your flag document and duplicate your layer (displacement). You can name it as (highlights) or leave it as we did (displacement copy). Now aplly some Emboss (menu -> filter -> stylize -> emboss) to set our lighting conditions.

Next thing is to select our flag layer by clicking on it (once) and then apply some displacement. Here comes handy our displacement file (flag_displacement.psd). Go to (menu -> filter -> distort -> displace), use our settings and once you click ok Photoshop will ask for displacement file, so locate your file (flag_displacement.psd), select it and click ok.

This is what you should see by now.

Now drag our layer (displacement copy) or if you name it (highlights) at first position in layers (before the flag).

And then go in (menu -> filter -> displace). you can repeat this step twice, don't worry. You should see displace under filter option as first item, because it is last performed filter action we did, if you don't see it then you need to repeat same step used for displacing flag layer via (menu -> filter -> distort -> displace) with same settings.

Now select layer (flag) and click on the thumbnail once holding (CTRL) to select our flag. Then use (CTRL + SHIFT + I) for inverting our selection as on the picture. Then click on displacement layer and hit once (DEL) for deleting excess around the flag, and repeat same for rest of the layers.

Now let's duplicate our (highlights / displacement copy) layer again. Let's set layer blending mode to (hard light) and opacity around (70%).

Now we add extra lighting effect via (menu -> render -> lighting effects) and use setting as on our picture.

And this is our final result.
